How Interest Works

A practical method
Comparing loans requires more than looking at the monthly payment. A longer term can make the installment smaller while increasing total interest; fees can make a lower advertised rate more expensive; and secured borrowing can put an asset at risk. Compare the same financed amount and term whenever possible.
- Identify principal and net proceeds: Distinguish the amount financed from the cash actually received after fees.
- Review rate and APR disclosures: Check whether mandatory charges are included and whether the rate can change.
- Compare total repayment: Use the complete payment schedule, not only the first or smallest installment.
- Review flexibility and risk: Check collateral, penalties, late fees, prepayment rules, and consequences of missed payments.
Worked example
A five-year loan and a three-year loan for the same amount may have similar rates. The five-year option usually lowers the monthly payment but leaves the balance outstanding longer, so more interest can accrue. The better fit depends on both affordability and total cost.
Checks, edge cases, and common mistakes
- Do not compare offers with different loan amounts or terms without normalizing them.
- A low monthly payment can hide a long term or balloon payment.
- Variable-rate payments may rise.
- Use the lender's official agreement and disclosure for final figures.
